In the world of fairy tales, it seems that the royal families are mostly living in the castle. Then, does it mean that the word "castle" and "palace" are interchangeable?

Good question! Castles and palaces look similar, but the former is fortified and the latter is not. Castles have fortified walls, moats, cannons, and other weapons. They are meant to be defended, as well as lived in. Meanwhile, palaces are meant to be residences only and do not have the security features that castles do. Ex: The king of France built a summer palace near the sea. Ex: The foreigners tried to invade the castle with cannons and a huge army.
